what should I assume about the majority of the characters' living quarters?
do I assume the inns are just that big? If I want a character who comes from a well off background, I would want to say that he has some kind of home of his own.
The towns and cities you walk in are in actually fact alot bigger area between transitions an such, so just think you havent seen all the housing districts and that the inns are indeed massive.
Just stretch the imagination somewhat, i actually think if you combined all the beds on amia you might well fit about half the players into a room each or something lol.

Living conditions change every place your character resides.
For example: My Orc lives in a cave with all his boys which virtually has no privacy: they all sleep on the floor (or on top of the poor Gobbos who just happened to be lying there first) and they all share two rooms. My Salandran in comparison enjoys a large family room in the temple with several wardrobes and lots of large stone framed windows.
Cordor's housing would differ to Forstakkrs just like Ultrinnan would differ to Winya. It all depends on which city your character resides in.
so I can just make up a home for any of my characters as long as its ICly reasonable, like no massive mansions hidden behind the gobbo cave or anything, but I could have a home near south cordor or something?
I do know that many people take nwn as WYSIWYG but will most people go with anything ICly reasonable goes?

Most people accept whatever is ICly reasonable - no one I know will complain about a small house in Cordor or a farmstead outside Kohlingen, but a keep in the Forest of Despair, for example, will most likely receive disbelief

Yup. It's safe to assume you can acquire housing of your own as long as it's reasonable.

One of my characters lives in a house in Howness, another in an apartment in Underport, my drow lives in her Qu'ellar and my Svirf lives in a cave in Amia Forest.

In Tarkuul, since we've only got three doors in the "Residency" area of the Castle proper, we came up with the following "POTTAH" style explanation:
Each archway in the Residency area is synch'ed to the citizen, via either a token, ring, whatever, doesn't matter.
When a resident goes through any of the three portals, they are actually transported to a pocket dimension where their room resides. It obviously looks like the interior of the room when you go into it.
This solves the crowding issues nicely , plus it's kinda expected in a City of Arcane and magic.

I suppose it's fine, but you should be careful treading on that line, since just a few steps beyond "well-off" is noble status, which requires DM approval and such.
Anything goes. Bushes, woods, trees, holes in the ground, caves...Hell, my halfling character once slept in a pile of dead zombies in the gordor sewers. You gotta take what you get.

Mind that the idea of rentable houses and other apartments is that you can pretend they're your character's home. So when you climb up those ropes to one of the two tree houses in Winya, you're not actually using the same lodging every other PC is, but going to your own/your friend's/someone random's house. It's the same with the generic doors in Cordor, too.

Not really. "Well-off" and "noble" have nothing to do with each other. There could easily be a wealthy farmer, or a wealthier merchant, neither of whom are nobles. There could also be a very poor noble. The two are by no means mutually inclusive.
If two people happen to use the same house at the same time, and both RP owning it... well, I suggest that you accept the implausibility and agree, that the other uses some other house for the moment and pretends it's their normal home.
